While economic growth has improved, the central bank is likely to adopt a cautious approach and closely monitor inflation before taking any policy action. The Reserve Bank of India (RBI) is expected to keep the repo rate unchanged at 5.25% in the upcoming Monetary Policy Committee (MPC) meeting scheduled on August 5, according to economists surveyed. The central bank is also likely to retain its neutral policy stance while adopting a cautious tone amid rising inflation risks from crude oil prices, geopolitical tensions and uncertainty over food inflation.

The MPC meeting comes against a challenging backdrop of elevated crude prices following West Asia tensions, concerns over El Niño impact on food inflation and global volatility. However, stronger-than-expected domestic economic indicators have reduced the need for immediate policy action, prompting the RBI to continue with a wait-and-watch approach.

Inflation Risks Keep RBI Cautious Despite Comfort Zone

Economists expect the RBI to maintain its FY27 inflation forecast at 5.1%, despite softer-than-expected inflation in the first quarter. Retail inflation rose to 4.38% in June, crossing the RBI’s 4% target for the first time in 17 months but remaining within the mandated 2-6% tolerance range.

Core inflation has remained contained near 4%, while wholesale inflation increased sharply to 9.87% in June, highlighting emerging price pressures. The RBI is expected to closely monitor crude oil prices, monsoon progress, currency movements and liquidity conditions before making any policy change.

Some economists believe the RBI may keep the inflation projection unchanged as risks from crude oil volatility and weather conditions remain. Others expect a possible downward revision if oil prices remain below the central bank’s earlier assumption of $95 per barrel.

Growth Outlook May Improve as Economic Activity Strengthens

While inflation remains a concern, economic growth indicators have shown improvement. The RBI had reduced its FY27 GDP growth projection to 6.6% in previous policy meetings due to geopolitical uncertainties.

However, stronger high-frequency indicators and improving monsoon conditions have increased expectations that the central bank may revise its growth forecast upwards. Some economists expect FY27 GDP growth projection to rise to 6.8%.

The first quarter FY27 GDP growth is expected to remain strong, with estimates around 7%. Official Q1 GDP data will be released on August 31.

Liquidity Management to Remain RBI’s Key Focus

With the repo rate likely unchanged, the RBI is expected to continue managing liquidity through tools such as variable rate repo (VRR) auctions, open market operations (OMOs) and foreign exchange swaps.

Foreign currency inflows through dedicated schemes and government bond investments have helped support the rupee, reducing immediate pressure for monetary tightening. These measures have attracted nearly $40-41 billion in inflows.

Future Rate Hike Possibility Increases Amid Oil and Inflation Concerns

Although the RBI is expected to maintain a pause in August, economists believe the central bank’s communication may become more cautious and signal readiness to act if inflation risks increase.

Some expect rate hikes in H2FY27 if crude prices remain elevated and inflation expectations rise. Market pricing indicates expectations of around 75 basis points of rate hikes over the next 12 months.

A sustained increase in crude oil prices, further rupee weakness or persistent inflation pressures could push the RBI towards tightening policy after the current pause.

Market Impact: Why Stocks May React After RBI Policy

A continuation of the rate pause is generally positive for interest-sensitive sectors such as banking, real estate and automobiles as borrowing costs remain stable. However, a cautious or hawkish RBI commentary could limit market gains due to concerns over future rate hikes.

If the RBI signals confidence in growth while maintaining inflation control, equity markets may respond positively. On the other hand, stronger warnings on crude oil risks or future tightening could increase volatility across rate-sensitive stocks.
