Why did HDFC Bank’s margin fall despite profit growth in Q2 FY27?
Share

Summary:

HDFC Bank’s Q2 FY27 net profit and net interest income increased year-on-year, but net interest margin fell to a 12-quarter low. Deposit costs, advances growth and improving asset-quality ratios provide context for assessing the bank’s earnings performance.

Why did HDFC Bank’s margin fall despite profit growth in Q2 FY27?

HDFC Bank reported higher profit and net interest income for Q2FY27, but its core lending margin weakened. Standalone net profit increased 4.7% YoY to ₹19,510 crore in the quarter ended September 30, 2026. Net interest income (NII), the difference between interest earned and interest paid, rose 9.7% YoY to ₹34,619 crore.

Net interest margin (NIM), measured on total assets, declined to 3.16%, its lowest level in 12 quarters. It was 3.30% in Q1FY27. The margin on interest-earning assets was separately reported at 3.32%; these two calculations use different denominators and should not be combined in comparisons.

A fall in NIM means the bank earned a smaller interest spread relative to its asset base, even as the overall loan book and NII grew. Lower treasury income also weighed on the pace of profit growth, which was slower than credit expansion.

Funding Costs and FCNR Deposits

One factor was the cost of foreign-currency non-resident bank deposits, or FCNR(B) balances. Such funding can add to interest expense and affect margins when converted or deployed in domestic lending. These deposits represented around 3% of HDFC Bank’s overall deposits, limiting their weight in the total funding pool.

The broader rate environment also matters. If interest paid to depositors stays elevated while yields on loans decline or reset faster, the spread narrows. A later rise in policy rates does not instantly repair that gap, since deposit renewals and floating-rate loan resets happen at different times.

The effect can also vary by product. Retail, corporate, secured and small-business lending carry different yields and credit risks. A change in mix may lift the reported spread but can alter provisioning requirements.

Business Growth and Asset Quality

The bank reported total advances growth of 16.3% and deposit growth of 18.8% YoY. Its credit-to-deposit ratio was around 96%, indicating that most of its deposit base was deployed against the lending book. Such a ratio needs context: liquidity assets, other borrowings, and regulatory requirements also affect available funding.

Gross non-performing assets improved to 1.11% from 1.17% in the preceding quarter, while the net NPA ratio eased to 0.37% from 0.41%. Better asset-quality ratios can contain credit costs, but they do not directly resolve pressure on net interest margins.

What Does This Mean for Banking Stocks?

HDFC Bank’s earnings will be measured on a quarter-by-quarter basis using loan yields, deposit costs, NII growth, credit quality, and profitability ratios instead of one figure representing profits for investors. The share price fell about 2.3% on October 19, as a reaction to the result, revealing that investor sentiment does not always align with profit growth.

The key issue with respect to the results going forward would be if there could be earnings growth from the lending operations that can surpass funding costs without compromising credit quality. This is particularly important even if the bad loan ratios improve due to the move to high-yield lending.
